Coverage of an existing position, not a directional bet. Unusual Flow may be a Hedge and not a bullish or bearish call.
What is hedging
A Hedge is a position built to offset losses on another position. You pay a known cost to cut the disaster tail off the distribution of your outcomes. It is not a separate bet but insurance tied to an asset you own, like a fire policy on a house that exists, not one you imagine.
Its tiered tools
Protective puts (the purest form: a solid floor at a clear price) · the collar (funds the protection by selling the upside cap, so the cost is close to zero) · diversification and inverse assets (a loose, statistical hedge) · and cutting position size, the cheapest hedge and the most ignored.
Its honest cost
Permanent, full hedging eats the entire return: anyone who insures everything all the time hands their profits to the market. The craft is selective hedging: heavier when warning signs line up (extreme valuations, a negative gamma setting, a major event) and lighter in clear conditions. Insurance you manage, not one you forget.
Hypothetical example
A stock portfolio is up 40% and its owner fears a pullback but doesn't want to sell (taxes, long-term conviction): a six-month collar. Buy protection at 90%, funded by selling a cap at 110%. The result is a range of outcomes set in advance, at almost no cost.
Common mistake
Hedging after the damage: buying protection in the middle of a crash means paying inflated volatility to insure a house that is already on fire. Cheap hedges are bought in complacency, when nobody wants them.
Its honest cost
Permanent, full hedging eats the entire return. Anyone who insures everything all the time hands their profits to the market. The craft is in being selective: hedge more when measurable warning signs line up (extreme valuations, a negative gamma structure, a major event) and less in clear conditions. The cheapest insurance is bought in complacency, when nobody wants it.
