How easily you can get in and out at a fair price. Measured by a tight Bid-Ask spread and high Volume and Open Interest.
What liquidity is
Liquidity (Liquidity) is the ability to get in and out at a reasonable size, a fair price and an acceptable speed: a liquid market swallows your orders without you seeing them, and a dry one is moved by your own order against you. It is the property that comes before any analysis, since an opinion that cannot be executed has no value.
Its four measures
A tight price spread (the cost of immediacy), book depth (how much fills at each level), usual volume (the pulse of activity), and the impact of a large trade (slippage). Options add their own dimension: dense open interest and a present market maker.
Liquidity is a strategy's precondition, not a luxury
A four-leg structure in dry contracts pays four wide spreads going in and the same coming out, which eats the idea before the market does. And a stop in a thin stock gets hit with slippage that multiplies the planned loss. That is why “is this liquid enough for my size?” is the question before analysis.
Its most dangerous trait: it vanishes when you need it
Liquidity is cyclical by temperament: plentiful in calm, scarce in panic when everyone needs it. Spreads blow out and depth disappears at the moments when the need to exit is greatest. A liquidity plan is built for the storm, not the breeze.
Hypothetical example
Two stocks at the same price: the first trades twenty million shares a day with a one-cent spread, the second three hundred thousand with a 15-cent spread. A 10,000-share position enters the first in a whisper and moves the second against you going in and coming out. The same idea costs many times more there than here.
Its most dangerous trait: it vanishes when you need it
Liquidity is cyclical by temperament: plentiful in calm, scarce in panic. Spreads blow out and depth disappears at the moments when the need to exit is greatest. So a liquidity plan is built for the storm, not the breeze: a size you can exit in a thin market, not an ordinary one.
