Cash Settlement

Cash Settlement

Cash settlement at expiration instead of receiving shares, with no Assignment risk. A feature of index options (SPX).

What this settlement is

Cash settlement (Cash Settlement) ends a contract by paying a cash difference instead of transferring assets: at expiration the gap between the settlement price and the strike is calculated and paid in money. No shares change hands. It is the rule for the major index options (such as cash-settled S&P 500 options), where "delivering the index" is impossible anyway.

What changes in practice

There is no assignment risk that leaves shares in your account that you did not ask for, and no need to handle hundreds of shares: the account is debited or credited in cash and that is the end of it. That is why index short structures are free of mid-life surprises (especially with their usual European style), a peace of mind that professional premium sellers pay for.

The catch: the settlement price

Some index contracts settle on a special price calculated from the opening prices of the components on the morning of expiration (SET), not on Thursday's close. The gap between the last trade and the settlement price has surprised generations of holders: a position that looked profitable in the evening lost on the morning price.

Hypothetical example

A seller of a call spread on a cash-settled index had the short leg finish in the money by three points: $300 was debited from the account in cash and that was the end of it. No shares, no logistics, no heavy Monday morning.

Common mistake

Carrying stock settlement habits over to indexes, or the reverse: the two differ in delivery, exercise style and the time of the final calculation. Read the contract specification before the first trade, not after the first surprise.

What it does not spare you

Cash settlement removes the hassle of handling shares, not the financial obligation: the full difference is debited from your account however wide it is, so someone short an index option faces the same risks as with a stock. The difference is in how it is settled, not in its size. That is why cover or reserved cash stays the safety condition in both cases.

Where to see it on the platform

Each chain's specifications show its settlement type, and the education pages explain the difference with a table and examples.

Each chain's specifications show its settlement type, and the calculator works out the structure's maximum obligation before you build it.
